Damping means how many frames the effect lasts after reaching Life. It will damp down (from high to zero) during this amount of time. So when you have offset = 50 and life = 50 and damping = 10 the effect will damp down after frame 100 for the next 10 frames from height to zero.
The fall off seems to select how much of the object is effected by the wave. I tried using it on a flag that was 2m x 2m. At first it didn't seem to do any thing but when I turned it down below the 2m it effected less and less of the flag as I turned it down.
Falloff does what you would expect. Set to zero it does nothing, but if you have an object 20 metres wide and set it to 19 then the wave will falloff to zero height one metre before the edge.

For the flag you could select the "flag" part (not the stick) and make it a vert group and make the wave modifier only deform the flag part
yeah I tried that, but then the flag didn't stick to the end of the pole. for a realistic flag animation, I'd use a cloth simulation instead.
