This is a common problem with automatic climate control. The controls work, but don't blow hot or cold air, so the heater and air conditioner are both useless!

Could this cause the aircon unit area of your dashboard to heat up? I have a 1996 E36 and the aircon area and radio get really hot when I drive... even when the AC and fan are off...

What is that thing inside the vent to the left of the defroster and AC buttons. Looks like a tiny speaker??

The unit pulls in cabin air through those slots using a small fan inside the unit. It then measures the temperature of that air to set the speed of the blower, etc.
