In my head, I think the PC-98 Era is canon. I think The place in Makai in Touhou 5 is a different area in Touhou 12, Makai is probably huge. Yuuka could have moved from Mugenkan to the Sunflower Field. And also I think that there is at the very least, a year time gap between Touhou 5 and 6, and during that time, spellcards became a big thing, Marisa and Reimu grew up a bit, Mima went somewhere else, Idk where honestly, Yuuka gained big interest in flowers, or at least more than before.
If I had to treat PC98 as canon, it'd go something like this. Reimu went through the Hell Route in Touhou 1. This one is obvious, it's the only route where you fight Mima. The yin-yang orb makes you immune to gaining weight from sweets. An amusing way to explain Reimu's smaller hitbox. Marisa won the Dim. Dream contest. Given modern Marisa's house is extremely messy, I can definitely imagine her storing a nuke but having no idea where she left it or just forgetting all about it. Marisa was the one that beat Yuuka. In Touhou 5, Yuuka seems to think very highly of Marisa's magical power. Finally, Yuuka was the one who defeated Shinki. In her ending, she decides to drain Marisa's magical power. In Touhou 17.5, the character Yuuma has the ability to absorb anything but it affects her mindset. Likewise, Yuuka's personality has changed from 5 to 9 and now has flower related abilities (Marisa had some kind of plant power in Touhou 2).
If I may add to this, I have the theory that Mimi-chan was the inspiration for Marisa to develop her Magic Missile shot type by the time of MS In this way, she sort of got what she wanted out of the events of PoDD: power. (You know, since that shot type is known for its massive damage output).
It makes sense, kinda like how super mario brothers 2 is a dream. But it doesn't make sense because they were definitely alive to see yumemi and the flying ship

Abt the contradictions pointed on Makai and Yuuka's place, I personally don't treat those as contradictions, as one doesn't exclude the other (HRtP, MS and UFO are placed in Makai but in different places, and Yuuka can perfectly have Mugenkan and the Garden of Sun), only the Marisa part gets fuzzy, but at the same time can relate to a time before pc-98

While it would be cool if it were canon and there are definitive references and potential continuity, I feel as though it is less annoying to just take ZUN's word literally and leave it at "Yeah, this probably should be canon, but actually consider it on the same level as fangames". There are just too many headscratchers on the connection to these two entities alone. (Stuff like, where the heck is the actual creator of Makai in the windows era?) And then there is the absolutely weird nonsense where Seihou Project is presumably canon to the PC98 games in some regard related to the outside world(even tho this interaction is jank at best) and because of Seihou having an independant crossover(and because two Touhou PC98-characters show up in an extra stage, probably stolen), Project Blank would also be indirectly canon in some way despite having nothing to do with ZUN at all. When such an unintentional multiverse-setting just spawns into existance beyond the creator's control due to a "funni crossover, lol" he may have wanted to walk back on anyways, I feel as though it makes sense to support the idea of "Actually, yeah, let's forget about the past", even if that isn't the actual reason why it got trashed.
ZUN's "treat them like derivative works" statement is really old (pre-IN) and comes from a time when his position was _very inconsistent,_ he'd sometimes say that you can act like PC-98 didn't happen and sometimes say that PC-98 "still lives". Meanwhile, Windows itself made references acknowledging PC-98 events (such as Reimu in PoFV reminding Yuuka of "when I defeated you back then"; i.e. LLS). Then in a 2013 Q&A, ZUN finally settled that PC-98 is canon except for any details contradicted by Windows (and despite what may initially seem, there are very few of those). He never changed his position again after that Q&A; in fact, he wrote for a Yuuka article in the Strange Creators magazine that the PC-98 characters simply retired "and are warmly watching over things from various places nowadays", thus if anything it reaffirms the stance that PC-98 is canon. ❤
