What he meant by that was that Farquad (sp...?) has a small penis so he builds a huge castle to make himself feel better... This is why Shrek hits Donkey later when they're in front of the cottage with Fiona and they're talking about the town. Fiona would probably understand what Donkey still doesn't and Shrek would be embarrassed.

They said 'shit' and 'damnit' in the mid 80's Transformers Movie (the cartoon movie - not Michael Bay series) ... it has a PG rating.
In the 70's and 80's they could use just about any language (aside from 'fuck') and also show nudity, and still get a PG rating. Two of my favorites - Airplane and Caddy Shack, are two good examples of both language and some nudity in PG rated films.
Back then kids could see anything. Now they're restricted to nothing.
I have to say, Shrek and A Bug's Life are one of the few movies you can watch as a kid and laugh and then watch as an adult and still laugh.

It was intentional. Jeffrey Katzenberg, the founder of Dreamworks, used to be one of the heads of Disney, and he worked under the rule of the biggest bastard who ever worked there… Michael Eisner. Farquaad is basically a piss-take of Eisner, he's modelled after him, and yes, his name was written to sound like "Fuck wad".
NOTE: While that's cool and all, Katzenberg is a bit of a bastard himself.
Roger Rabbit: I think Eisner's burned more bridges but Katzenberg won't hesitate to stab you in the back. It's like asking, "Would you like this poison that makes you vomit or would you like to have your hand burned on a hot stove?"
