The warning at the beginning had me fearing for Bumblestump's life. I thought I was going to have to take a short mental health break to regain my composure from the loss of such an invested character.
Its interesting to see how a GM presents the world. I had an NPC inform the players that PCs and Monsters will enter parlay to exchange ransomed prisoners. Players became much more diplomatic when dealing with monsters when they became aware that killing everyone is the less optimal move to gain Gold which is also XP. So now my players decided to Parlay with Sir Squeakerton a Dire-Rat, because the player who has were-rat curse could commune with the rodent with a nat20. And now they adorn in him in a little knight outfit riding on the back of a goat who also has a battle helm.
Correct me if I'm wrong but the medieval "Lawful" of D&D games doesn't extend to Chaotic or Evil creatures. Certainly the Keep Castellan will happily pay out the bounty for Hobgoblin Children and Women, proving that its explicitly Lawful to do so. I recall a post by Gygax about this years ago about Paladins but can be applied to any Lawful character.
There needs to be wiggle room for the players to interpret, not an absolute. That way you can have great situations where a moral character objects to ill treatment of even hated enemies, where another lawful character says as you just said - they are our enemies and have no rights to dictate our survival. That sort of thing will always lead to interesting RP.
A PC being upset about the killing of hobgoblin females and young would be like a WWII Allied pilot being upset about the bombing of a Messerschmidt factory. These are not civilians who may one day be allies or neutral toward your society.
