I wouldn't say Nintendo and Rare's friendship ended exactly. Its important to consider at the time Rare had been bleeding a lot of staff so its not too surprising Nintendo thought it would be best to let them go although some people at Rare were pretty surprised they didn't just buy them outright. From what I have read part of the reason MS bought Rare was essentially because they had so little faith that their own development teams could produce quality family friendly games to compete on Nintendo's level, they figured it was easier to just buy up talent outright. In the end though it kinda ended up backfiring on them since by then Rare had already lost a lot of their best people not to mention that the sort of games Rare usually is known for didn't exactly mesh well with the general Xbox audience. As a matter of fact Sakurai was open to including Banjo in Smash as far back as Melee. In fact there is evidence that suggests Melee was originally planned to have Rareware based trophies. I also think MS's reason for allowing Banjo in Smash is similar to why they are putting games like Cuphead and Ori on Switch in that they are trying to lay the groundwork for a smooth transition to third party publisher in the event Scorpio bombs and they decide to exit the console market and just focus on pushing Xbox as a service.
Yeah. There are still people who believe that MS ruined Rare... which is far from truth. Next Xbox failsure is not the primary reason for that. Microsoft wanted their Xbox ecosystem to expand to everywhere. Heck. They want Game Pass on Playstation if that's possible. Despite lower sales of consoles, MS gaming division profit isn't that far behind Sony's gaming division, considering console gap.
I wouldn't say they are setting up for failure. Microsoft is setting up for the future. They want to make Xbox a service. With the beta of Halo on pc, and XCloud I think it's possible to see these things come to the Switch eventually. Or at the very least, I'm hoping for a Halo game on the Switch

Back in the 1990s, picture tube or "CRT" (cathode-ray tube) display tech was still very much dominant in both the TV & computer industries. While PC & pro-grade CRT monitors afforded a higher level of picture definition, the run-of-the-mill TV set would continue to only support NTSC (mainly in the US) or PAL (mainly in Europe) video quality -- which translates to a measly resolution of around 300x200 pixels ... only they couldn't even display *real* pixels (because the cathode-ray mechanism simply wouldn't render individual pixels -- easily demonstrated by trying to get up close & "eyeball" an actual CRT display from less than a few inches). This meant that the known target for video quality had an inherent "fuzziness" which couldn't be avoided, but could also be exploited to hide the otherwise crude nature of early game sprites & lo-res graphics. For the 1st few generations of game consoles this was the uncontested reality, as the earliest home consoles had to be compatible w/ typical TV sets of the time ... only changing w/ the gradual rise in popularity of flatpanel technology (starting w/ the earliest LCD monitors & TVs in the mid- to late-1990s, which saw only limitted adoption @ 1st due to their steep initial prices).
