If u wanna use it in a different blender project u can render it how ever u like i would recommen .png (Render > Render Image > Save as) To open it simply (world properties > click the yellow point on "color" > Environment Texture > open your custom sky) If u wanna use it for a game engine that totally depends on the engine :p Hope that helps :)

Sure, first thing no crispy pixelation for the n64 vibe = don't use "closest" setting on the texture. To paint the shadows, just use grey with low opacity. Texture size should be 128x128 or 256x256 for your character
