if you want to play with Mugman and cuphead with 1 controller. just assign a controller to cuphead but put the controls the same for both the controllers and then you can basically double damage and stuff

Unfortunately you don't mention your configuration (what controllers you use), but try this: If you go into Steam Big Picture Mode settings, Controller Settings, and uncheck the box for xbox controller configuration support, you don't have controller controlling multiple characters issue. Hope it solves your issue.
When I first played the game with my daughter, I got really confused in options, where I could not set up my 2nd controller, and there was also no option for 2 players before starting the game, so we had no idea how to start 2-player game. I also got confused by which player can play on keyboard and which can't. That is why I made this video, to help others who struggled like me 😉

Yes, you can play with 2 controllers. Sorry, dont know about the DLC, never played the game online, but im pretty sure you cannot play the game with 3 players.
