I kinda like the ambiguity of him tearing up. Like, you can look at it as him so moved because his dream of being knighted is coming true. Or you can look at it as him realizing he's being mocked as a madman. But then his friends join in the chorus, and he's genuinely happy. Because they kinda stole back the mockery and turned it into cheers.
I don't think he knows he's being Mark and I'm not sure that he is. The innkeeper is very sympathetic and Sancho loves him and Aldonza truly cares for him by now.

I don't understand this part. Are they saying he has a sad demeanor? Why does he look so honored for such a terrible name? Why do they all look so happy? I would have asked for a better title if I were him.
Woeful countenance means sad or pathetic face. The song uses word play. It can be seen as both honoring and insulting him with lyrics such as "I'll remember you well for the rest of my life."
As others have said, this song is all about wordplay and double meanings. Woeful can mean stern, sad, pathetic, or ugly. Countenance can mean presentation and bearing, or just one's face. So just in the bestowed title alone, it could mean "knight whose presence brings sorrow", "knight who gazes sternly", or "knight with the ugly face." Sobriquets weren't something you chose, but were given (Goderick the Blubberer and Alfonso the Drooler are two historic examples), and it was considered poor form and bad taste to not accept a nickname (even kings were not exempt to this rule, see also: Eystein the Fart. No, seriously. There was a Nordic king remembered for his flatulence), so you just hoped you got a decent one you could work with. Plus, he's over there trying to process the name and figure out if he is being grievously insulted or dearly complimented, and it isn't until Aldonza and Sancho join in that he starts smiling and accepts it as a worthy name.

It's usually something inspired by your most embarassing moment or your most annoying trait - and because of the ability to not only laugh at one's self, but to embrace the imperfection, is the mark of greatness. I'd rather be remembered for a name like "Wrong Way Corrigan" than "Smiley Corrigan" - even though he did have a nice smile.

This is one of the greatest scenes in all moviedom. Powerfully subtle, you stop looking at him as mad and begin to cheer him on.
