I think the reason the lady was herself and the knight was the baby depends on how they were associated with the dragon heart gem. The lady wore it as a necklace, while with the knight, it became a part of him. So the lady was shape shifted, and the knight was transformed into the baby dragon.
About the whole knight being evil thing.. I feel like this is more of a story of perspective. Both sides (Dragons, knights) look sinister, and the knight was doing what any normal knight did: Killing dragons. From the dragon's perspective, the knight was cruel and evil. From the knight's perspective, the dragon was scary and dangerous (Not to mention, he did not consider it an equal). The knight was not supposed to be bad, he just wasn't supposed to be _good,_ if that makes any sense. The knight wronged the dragon because of his perspective, and the dragon wronged the knight because of _their_ perspective. There are no good or bad guys in this story, just ignorant humans and angered dragons. And to be honest, I really like a story like that.
I definitely think that's part of it. The other part of it is the knight didn't consider that dragons were sentient. And I don't consider the knight was a bad guy because of the moment he saw the princess again, and connected the dots. He realized he was seeking to kill her without knowing it. Hence why he reacted to dramatically when he found her in the cave near the end. I don't really feel like the mother dragon served justice. Just my two cents.

I think the princess turned into a dragon because the gem came in direct contact with her skin, and the knight turned into a baby dragon because the gem was present, and since the gem was present, instead of just killing the knight, the fire turned him into a baby dragon.
I think that the soul of the purple baby dragon had passed on to Heaven and the soul of the knight was used to replace the baby dragon. That is why the baby dragon is blue instead of purple. I thought that it was a merciful ending for the villian and the mother dragon can fill the baby-sized hole in her heart.

I want to point out that the knight was being a coward. He knew the dragon was a baby and couldn't defend itself and killed it anyway. And then took the glory that was supposed to go for killing an adult dragon. Not to mention that dragons aren't show to be a threat to humans unless they get attacked first, so this was a dick move no matter how you slice it.
And for that he has the Live the rest of his life as a dragon Prince, under the care of a very strict Dragon mum/ queen that would severely punish him if he misbehaves and you would not dare argue anyone much bigger than yourself!
I feel like the whole dragon thing was trading a life for a life. A heartstone was stolen forcefully, and thus has turned the lady into a dragon. By the knight giving his life to the mother dragon, he was repaying the life stolen with his own. With a clean slate (being turned into a baby) he was able to atone for his murder and theft.
I think the stone still held the soul of the baby dragon, but it needed a living being to become whole again. But the baby dragon took on the blue eyes and gemstone. And with the woman she just wore the stone, so the magic of the dragon heart stone changed her into a dragon, but she was still herself, and with the man he was fused with the stone. whereas the woman and the stone were two seperate things. so therefore the magic affected them differently. I hope +Crowne Prince sees this!
It's funny because my friend who's -really- into dragons doesn't think the animation's bad, but hates it because he's super jealous of the chick that turns into a dragon. I _might_ enjoy picking on him about stuff like that a bit too much eue
I thought it was Less trying to get him to kill her more of a reason to bring him back the magical dragon area. Or Its possible the plan was to use it to turn him to a human. If you remember the dragons use the magical stone to see he has the dragon heart. Only he didn't get it for himself but the lady. So she turned to one. The adult dragon thing could be because it wasn't permanent. Once the dragon heart jewel fell of she was back to normal.
There was a moment in the animation where as the girl dragon whips the transformed frog at the magician, the animation literally freezes for half a second before it continued and it's not hard to spot it.
First: the man change to a baby because the mother use her fire and the magic of the colar ( my opinion at least ) Second: the idea of revenge was either, make the man suffer Because the love of his life Turned into a beast, or make the queen live in a dragon skin so she could fell how they suffer because of humans or how their life is dificult, something like that
I think the mother dragon turned the noble woman in to a dragon as revenge for the night killing the baby dragon and giving its heart to the woman as a prize and the fact that the knight was going to kill the one he loved would have destroyed him (I'm assuming the noble woman would change back in to human from after being killed?) and that's why at the end he gives him self up because the thought of him killing his love was the greatest revenge and the woman rejecting him was all he needed to understand the mothers pain...(?...just a thought) And I think the mother dragon turned the knight in to a baby dragon as a price for killing her child... I think that the knight fused with the heart to gain a new life and paying the price for what he did

from what i think for the man end up being a baby dragon is not that the man became the dragon, but the man gave up his life and paid the price for his actions and the mother dragon sacrificed the man in order to resurrect her baby from the dead, but for this resurrection to work, it must be the one who killed the baby dragon do be sacrificed. in order for the mother to do this is to have the one the man loves turn into a dragon and lead him to the mother dragon for her to inevitably kill him and the princess falling in love with a wizard. it also can be said that the man did not die. only his human body was burned and his soul was transfigured into the heartstone and thus living his life as a baby dragon and be hunted down by knights when he his full grown. this is what i gathered from the animation. idk i could be wrong. :P
