The whole thing about "Lay being Shin's reincarnation" was a misdirect not just by the show, but by Lay/Kanon himself, as he deliberately made it seem like he was Shin to deflect suspicion about his true identity.
Kanon is a master of source magic, meaning that he would be able to maintain his memories and powers in his new life, while Shin wasn't good at source magic, so he wouldn't be able to transfer his memories and powers. Kanon intentionally made it seem like he didn't have memories and lowered his power to make it seem like he was Shin reincarnated and that his reincarnation weakened him. He also avoid using magic since if he did use magic, it would be accompanied with holy power, which would have outed him as the Hero.
Kanon could also hide his true identity from Anos' magic eyes as his mastery of source magic allowed him to mask his source and avoid Anos finding out.
When Lay mastered Shin's old sword: the Unique Sword Sigshesta, Anos asked if he remembered his past life as Sigshesta is capable of storing the feelings and memories of its user and bestowing them upon them if they encounter the same source. But Lay said he didn't. If he didn't remember anything, then how did he know about the shell necklace?
This started to form doubt in Anos' mind, and after seeing Lay wield a holy sword, he started to suspect Lay was Kanon. But he didn't know that Lay was Kanon and Avos until this moment, when all of the pieces fell into place.

Season 2 part 1 explains what actually happen to Shin in 2000 years and also tells more info about the fake demon king plan and all the other people that know about it and exploited it.
So are they gonna do season 2 for hell of it because there might be a season 3
I hope it's like that. The second season has two parts, and the second part was released this year. Hopefully the studio doesn't delay it for unreasonable reasons. I quite understand that in the first part of the second season, they postponed the broadcast because of "covid". Hopefully the broadcast of the second part will have no more problems and we can see the third season sooner if they plan to make it.
They said that they won't do s2 right now, but if s3 happens, they'll reconsider
