I know! So often with Neil Cicierega's music, I try to pick the song apart and figure out what it's a metaphor for, because the lyrics are too weird to be anything but figurative. But no. Straight-up 80s sci-fi creepypasta. Most of the album is pretty literal. Some people have also theorized that this song was inspired by the urban legend of Polybius, which is also about an arcade game that drove people insane. The details don't match up super closely, though.
I adore this song, but always thought too many of the lines were unclear because of the music and the way the vocals were recorded and the effects.
