Looks like they're using the direct selection tool to select / deselect specific anchor points to include/exclude before extending.

I figured it out. I was having problem in the same step. You first create the outline, then ungroup it, then you select the bottom half of the text, then you deselect the corners you don't want and when you want to drag it down don't leave it with the selection (V), have it with the direct selection when you pull the text all the way down. Hope that helps.
