you havent actualy said what the bug is. as i understand - breath does not work properly when shooting from above or below ?
Yes breath should burn both units.
If you trace a path from the dragon's head through the hex it's attacking, you'll see that it indeed doesn't hit the stack it's trying to breath. This isn't a bug with the breath, this is a flaw in the AI.
It seems the AI doesn't take into account that the dragon is flipped when attacking after flying backward.

Super interesting! So why exactly does that work? Why doens't the Dragon just attack the main stack? Is he trying to be smart by killing the low stack, so he doens't have to fear for retaliation?
Dragon tries to damage both units but there is a bug.
Yes, trog stack is just too big, so he's trying to avoid retaliation. AI in heroes is a coward most of the time. For example, if you siege a town, don't break the gates open and his shooter is still alive with enough ammo, you can kill most of his units with magic without him sending his troops outside even though he would most certainly have killed you(and his archers are weak) . Notice this doesn't always work when his hero is in town, because when his stats are +- equal he will acknowledge his brute force advantage. But the mobs by themselves are generally quite dumb.
All fun and games until you have the dragonbreath unit and accidentally attack this way.

Firebird chose not to attack 20 air elementals because they were damaged and retaliation from elementals would kill 1 firebird.
